Why VCs Should Be Paying Closer Attention to R&D Tax Credits

Outside of private capital itself, R&D tax credits remain one of the most powerful and most underutilized levers of growth available to innovative businesses. Yet for many VC-backed companies, they sit unclaimed, misunderstood, or simply overlooked. That represents a significant missed opportunity, both for founders and for the investors backing them.

Why R&D Credits Matter

For founders, the appeal is straightforward: R&D tax credits are non-dilutive. Unlike equity, they return real cash to the business without eroding the cap table, extending runway, accelerating growth, and strengthening working capital.

For investors, the calculus is equally compelling. The benefit flows directly through to the P&L, improving a company's attractiveness to outside capital. Whether your portfolio companies (portcos) are preparing for a future funding round, positioning for exit, or simply tightening metrics ahead of a board review, a well-structured R&D credit study can materially move the numbers that matter most. At a portfolio level, it's one of the few levers that simultaneously improves company performance and exit valuations across multiple holdings.

Beyond the individual business, R&D credits help cultivate sovereign IP and the kind of onshore innovation capacity that benefits the broader economy, allowing the US to continue setting the cadence for global innovation.

For Loss-Making Businesses: The Path to Profitability

Typically, the most exciting VC-backed businesses are also the most cash-consumptive, operating at scale, insane burn rates and long runway to profitability. For these companies, R&D credits work differently, but no less powerfully.

Where a company has been generating losses, unclaimed R&D credits from historical years don't simply evaporate. Under Rev. Rul. 82-49 and IRS Letter Ruling 201548006 specifically applying the ruling to the research tax credit, the IRS provides taxpayers with a route to claim a credit beyond the standard three-year Section 6511 limitation period.

Where the statute of limitations (SOL) has run on years further back than three years, the credit carryforward schedule can still be amended either on a return that falls within the three-year SOL window, or on an original return that has yet to be filed.

This carryforward mechanic is well established by the Tax Court. In Mennuto v. Commissioner, 56 T.C. 910 (1971), the court upheld the IRS's authority to recompute a credit carryforward originating in a closed year, and in Hill v. Commissioner, 95 T.C. 437 (1990), the court confirmed that what matters is whether the year the adjustment is being applied to is still open, not whether the year the credit was originally generated is still open.

This means that for companies on the cusp of profitability, a longer look-back period can result in an immediate, dollar-for-dollar reduction in income tax liability, or more effective tax planning for future profitable years.

For early-stage, pre- or low-revenue startups at the start of their venture journey, R&D tax credits can be used against payroll tax liabilities, regardless of profit position. Available to qualified small businesses (generally those with under $5 million in gross receipts and within five years of first generating revenue), the credit is capped at $500,000 per year but can still make a meaningful difference for startups running on seed or angel funding.

For Profit-Making Businesses: Non-Dilutive Capital

For a high-growth small or mid-sized business (SMB) that has reached profitability, R&D tax credits offer a straightforward and powerful benefit. A company can recoup approximately 10 cents on every dollar of qualifying R&D spend; put simply, on activities it's already doing.

The credit is realized below the line and applied directly against upcoming income tax or payroll liabilities, converting sunk R&D expenditure into forward-looking working capital.

From an investor's perspective, this is highly attractive for several reasons:

• Margin expansion without operational change: The credit enhances cash flow without requiring any change to the underlying business. For investors benchmarking performance against sector multiples, that uplift can be the difference between an average and an exceptional entry or exit valuation.

• Effective tax planning: Unused credits can be carried forward for up to 20 years, supporting long-term profitability forecasting.

• Repeatable and scalable: As the business grows its R&D spend, so does the credit. It's not a one-time windfall but a structural feature of the P&L that compounds over time, rewarding exactly the kind of continued innovation investors want to incentivize.

• Enhanced due diligence positioning. A well-documented, consistently claimed R&D credit program signals operational maturity and financial rigor to incoming investors.
